Why estimation alone causes Markowitz portfolio selection to fail and what we might do about it *

Summary: Markowitz optimization is known to work poorly in practice, and this study provides theoretical and empirical evidence to explain why. The main issue lies in the inability to confidently distinguish between the mean returns of most assets. The researchers develop a method to address this problem by identifying subsets of assets that are indistinguishable in mean or variance. Comparisons with other methods, including bootstrap aggregation, show that the proposed method is more robust, but bootstrap aggregation performs better when mean differentiation is not possible. Evidence also suggests that covariance shrinkage improves performance.

Portfolio optimization with behavioural preferences and investor memory

Factor Momentum and the Momentum Factor

Summary: The momentum in individual stock returns is related to the momentum in factor returns. Positive autocorrelation is observed in most factors, with factors earning a monthly return of 6 basis points after a year of losses and 51 basis points after a positive year. The study finds that factor momentum is concentrated in factors that explain a greater portion of return variations and is not incidental to individual stock momentum. Momentum-neutral factors exhibit more momentum. The momentum found in high-eigenvalue principal component factors encompasses most forms of individual stock momentum, suggesting that momentum is not a distinct risk factor but rather interacts with other factors.

Portfolio allocation under asymmetric dependence in asset returns using local Gaussian correlations

Summary: This paper introduces a portfolio selection method based on the classical mean-variance framework that incorporates asymmetric dependence structures between financial returns using a nonparametric measure called local Gaussian correlation (LGC). The study shows that optimizing portfolio for financial returns with asymmetric dependence structures can be simplified by using local covariance matrices. The results demonstrate that the new method outperforms the equally weighted portfolio and the classical Markowitz portfolio when applied to historical data on six assets.

Maximally predictable currency portfolios

Summary: This study investigates the predictability of G10 currencies in terms of lagged currency returns from the perspective of a U.S. investor, using the maximally predictable portfolio (MPP) approach. The results show that the MPP outperforms both a naive equal-weighted portfolio and an equal-weighted portfolio of momentum trading strategies in terms of Sharpe ratio, cumulative return, and maximum drawdown. Furthermore, the study finds that the MPP has performed particularly well since the 2008 financial crisis, in contrast to the declining value of the momentum portfolio over this period. The results are robust to various factors such as estimation window length, portfolio weight constraints, and transaction costs.
