Dynamics of return and liquidity (co) jumps in emerging foreign exchange markets

Summary: The study found that an increase in bid-ask spread significantly reduces the duration between consecutive jumps, while liquidity and volatility only partially affect the duration between consecutive return-liquidity cojumps. There is evidence of vicious spirals between return and liquidity, with scheduled macroeconomic news and central bank announcements increasing the likelihood of jumps in both return and liquidity.

Measuring liquidity risk effects on carry trades across currencies and regimes

Summary: This study investigates the impact of FX liquidity risk on carry trade returns using a novel low-frequency market-wide liquidity measure. It shows that most of the variation in carry trade returns can be explained by liquidity risk and market risk, and safe-haven currencies provide the highest levels of protection during periods of extreme volatility against crash risk. The liquidity risk premium in the FX market is estimated to be around 412 basis points per annum.

Summary: This paper investigates the forward premium bias (FPB) puzzle for developed and developing country currencies, finding that the bias varies over time and across currency sets. The global financial crisis is identified as a turning point in the variation of the bias. Different currencies were affected differently by the crisis, with the bias disappearing for developed country currencies but becoming more pronounced for some high-yielding developing country currencies.

Nonlinear exchange rate risk premia can explain most of the in-sample variation, and interest rate factors are helpful for long-term exchange rate changes and profitable currency portfolio construction.
