A Model of the Fed's View on Inflation

Summary: This article develops a medium-size semistructural time series model to explain the inflation dynamics, consisting of three important components: a trend anchored by long-run expectations, a Phillips curve, and temporary fluctuations in energy prices. The analysis finds that a stable long-term inflation trend and a well-identified steep Phillips curve are consistent with the data. However, it also suggests a decline in potential output since the new millennium and reveals that energy prices affect headline inflation not only through the Phillips curve but also through an independent expectational channel.
