High-dimensional VARs with common factors

Summary: This paper investigates high-dimensional vector autoregressions (VARs) with common factor augmentation, which can effectively handle the interconnectedness and temporal variability in large-dimensional systems. The authors propose an l1-nuclear-norm regularized estimator and provide non-asymptotic upper bounds for estimation errors as well as large sample asymptotics for the estimates. Simulation results show that their estimators perform well in finite samples despite the complexity of the high-dimensional model. In an empirical illustration, they apply the methodology to explore dynamic connectedness in the volatilities of financial asset prices. The findings reveal a substantial proportion of connectedness due to common factors, supporting a common factor augmented VAR specification.
