Banks, maturity transformation, and monetary policy

Summary: Banks engage in maturity transformation and are compensated for the associated interest rate risk through the term premium. This study shows that banks' net interest margins and term premia have moved together in the United States in recent decades. On monetary policy announcement days, bank equity reacts more strongly than nonbank equity to changes in expected future short-term rates, but also responds more positively to an increase in term premia. These effects are evident in bank cash flows and are stronger for banks with a larger maturity mismatch. The findings highlight that banks are exposed to interest rate risk.
