Summary: This paper presents evidence that countries with a higher expansion of services as a percentage of GDP have lower current account balances. The authors argue that this relationship is due to the fact that producer services enhance overall productivity by increasing specialization. They develop a model to explain that deregulating the services industry results in higher GDP growth, resource reallocation to the services sector, and a temporary current account deficit. The authors find support for their theoretical argument in the data, even after controlling for various other factors that may affect the current account. Finally, they relate their study to the IMF's external balance assessment exercise and show that accounting for producer services reduces the current account gap for several countries.
