Financial frictions in macroeconomics

Lawrence Christiano

Summary: This article reviews two examples that illustrate how the nature of the financial system can significantly shape the behavior of the aggregate economy. The first example demonstrates how variations in the cross-sectional dispersion of a productivity shock, due to financial and nominal frictions, can create effects that resemble business cycles. The second example highlights how an external shock, which may not be expected to have a large aggregate effect, can lead to a systemic banking collapse.

Do non-performing loans matter for bank lending and the business cycle in euro area countries?

Ivan Huljak et al.

Summary: The study finds that changes in non-performing loan (NPL) ratios have a significant impact on banking sector variables and the macroeconomy. An increase in NPL ratios leads to a decrease in bank lending, widening of lending spreads, and a fall in real GDP growth and residential real estate prices. Shocks to the change in NPL ratios explain a relatively large share of the variance in the VAR, particularly in countries with a high increase in NPL ratios during recent crises. A three-year scenario analysis suggests that reducing NPL ratios can have significant benefits for macroeconomic and financial conditions.

The dynamics of non-performing loans during banking crises: A new database with post-COVID-19 implications

Anil Ari et al.

Summary: The study presents a new dataset on the dynamics of non-performing loans during banking crises, revealing similarities in NPL buildup and heterogeneity in NPL resolution pace. It shows how high and unresolved NPLs deepen post-crisis recessions and identifies pre-crisis predictors of NPL problems using a machine learning approach, offering insights into post-COVID-19 NPL vulnerabilities.
