Unemployment risk, MPC heterogeneity, and business cycles

Daeha Cho

Summary: This paper uses an estimated HANK model to analyze the effects of precautionary savings and MPC heterogeneity on aggregate consumption fluctuations in the US. The results show that MPC heterogeneity is the dominant channel, as a large fraction of households are close to the borrowing limit. However, the empirical average MPC target in the HANK model generates counterfactually volatile aggregate consumption, posing challenges in matching the persistence of the aggregate data.

Summary: Should the generosity of unemployment benefits and the progressivity of income taxes depend on business cycles? This paper presents a model where the optimal generosity of social insurance system is linked to macroeconomic stabilization. The role of social insurance programs as automatic stabilizers affects their optimal design.
