Equilibrium sorting and moral hazard in residential energy contracts

Summary: This paper examines tenant behavior in rental housing when landlords cover heating costs. The study finds that when energy is expensive, tenants choose smaller apartments and lower indoor temperatures, or opt for apartments with landlord-paid energy bills. Surprisingly, tenants who prefer warmer temperatures do not necessarily choose apartments with landlord-paid energy bills. Eliminating moral hazard by making all tenants pay their own bills reduces energy consumption by 25%, primarily through lower indoor heating temperatures and choosing smaller units. Moral hazard in residential energy contracts leads to welfare losses of $836 million annually in the United States, including $246 million from carbon emissions.
